it is due to the refraction of light

when light travels through a medium,it travel in a straight line

due to refraction when light from one medium to another,it will bend a bit.

since refraction occurs only at the boundary of the medium

when you look at pencil,light will travels directly from the pencil to your eye.

since light is not changing any medium ,so it will not refract.

when you look at the portion of the pencil that was submerged in the water, light travels from water to air .

and hence refraction occurs and it looks broken.
