The Payback Period could be computed using the Simple Payback or the Discounted Payback methods, in your opinion which do you think is better to use, and why? Give an example of how different the payback period method utilize will affect the selection of an alternative.

Answer #1

Discounted Payback period is better than simple payback period because it includes time value of money and discount rate.

Discounted payback period is always greater than pay back period. So if a project has targeted payback as 3 years.. The simple payback could be 2.5 years and discounted payback period is 3.5 years then the project would be accepted under simple payback and rejected under discounted payback method.

11. The NPV and payback period What information does the payback period provide? A project’s payback period (PB) indicates the number of years required for a project to recover its initial investment using its operating cash flows. As the theoretical soundness of the conventional (undiscounted) PB technique was criticized, the model was modified to incorporate the time value of money-adjusted operating cash flows to create the discounted payback method. While both payback models continue to reflect faulty ranking criteria, they...

When the annual cash flows are unequal, the payback period is computed by adding the annual cash flows until such time as the original investment is recovered. If a fraction of a year is needed, it is assumed that cash flows occur evenly within each year. The steps for determining the payback period with uneven cash flows is as follows: Add the annual cash flows to one another until the investment is recovered. For each full year's worth of cash...
