Explain.

Answer #1

sol

let the utility function be u = xy, where x and y are two goods and budget constraint be pxx + pyy = m

so MUX = y and MUy = x

in equilibrium

y/x = px/py or pxx = pyy

putting in budget constraint

2pxx = m or x = m/2px

similarly y = m/2py

putting x and y in utility function

u = m2 /4pxpy

MUm = 2m/4pxpy

MUm = m/2pxpy = f[m,px,py]

f[km,kpx,kpy] = km/2k2pxpy = k-1f[m,px,py]

Thus marginal utility of money income is homogeneous of degre -1 in [p ,m]

Assume that the real money balance (M/P) is M/P=0.6Y-100i, where Y is the national income and I is the nominal interest rate. The real interest rate "r" is fixed at 3 percent by the investment and saving functions. The expected inflation rate equals the rate of nominal money growth. -If Y is 1,000, M is 100, and the growth rate of nominal money is 2.5%, what must "i" and "P" be? -If Y is 1,000, M is 100 and the...
