Suppose that the cost of renting capital increases.  What happens to the profit maximizing amount of labor chosen by the firm?  Show using the firm’s optimal choice of labor graph.

Answer #1

If the price of capital rises, the slope of the line depicting the cost of labour and capital will get flatter, with labour on the x-axis and capital on the y-axis and therefore the point of tangency with the isoquant would move to a different point which would result in a higher level of labour and lower level of capital. This is shown in the diagram below.

If part of a firm’s capital stock is wiped out (perhaps from a natural disaster), what happens to the profit maximizing amount of labor demanded? Using the firm’s one period profit maximization graph to derive labor demand and the equilibrium labor market graph, trace out the effect of a natural disaster in the labor market.

A profit-maximizing firm in a perfectly competitive industry produces y according to a cost function c(y) = 10+2y+y2. The price of y is 10 per unit. a) What is the firm’s optimal choice of how much y to produce and how much profit do they make? b) Would you expect the long run price of y in this industry to be higher, lower, or the same as 10 per unit? A firm produces output (y), using capital (K) and labor (L). The per-unit price of capital is r, and the per-unit price of labor is w. The firm’s production function is given by, y=Af(L,K), where A > 0 is a parameter reflecting the firm’s efficiency. (a) Let p denote the price of output. In the short run, the level of capital is fixed at K. Assume that the marginal product of labor is diminishing. Using comparative statics analysis, show that...

Suppose the land is specific to agriculture, capital is specific to manufacturing, and labor is mobile between sectors. If there is an influx FDI into the country (increasing the amount of capital that is available), holding the prices of agriculture and manufacturing goods constant, what happens to the wage rate? What happens to the rental rate of capital? What happens to the rental rate of land? Explain your answer using the graph for the equilibrium in the specific-factor model.
